The Mathematical Formula

The algorithm for calculating progressive tax can be expressed as:

Tax = (Slice 1 × Rate 1) + (Slice 2 × Rate 2) + ... + (Slice n × Rate n)

Where Slice is the portion of the taxable base that falls within the limits of that specific bracket.

Total Progressive Tax Owed: $10,000 + $60,000 + $75,000 = $145,000

Marginal vs. Effective Tax Rate

In the example above, the estate reached the 5% bracket. This is known as the Marginal Tax Rate—the rate paid on the last dollar earned.

However, what is the actual percentage of the total estate that went to taxes? This is the Effective Tax Rate.

Effective Tax Rate = (Total Tax / Total Estate Value) × 100
Effective Tax Rate = ($145,000 / $4,500,000) × 100 = 3.22%

Even though the heir hit the 5% bracket, they effectively only paid 3.22% in taxes thanks to the progressive system.
